Big enough so they aren't cramped, but small enough to give them some comfort...

If the hole is in the side, make it big enough for the mother, but try and keep it high enough so the babies can't crawl out and fall or whatever. If the hole's on top, the same applies.

: where should it be placed in the cage?

Preferably in the top corner. If you are going to leave space at the top for them, be sure to leave enough space so they can't squeeze through the space and then end up getting stuck.
